Is this the correct way to realize this non linear differential function?

It is correct. Formula 0.5*u^2 means 0.5*(u^2). If you want to pull the gain of 0.5 out, it has to be after the u^2 block. "u" means whatever is the input. If putting 0.5 gain before u^2 block, you got effective (0.5*y)^2.
Another way is to use the Product block to do y*y
